What Is Monetary Policy? How Does It Work?

The exchange rate between two currencies was determined by their gold content. The Federal Reserve regulates banking, and one regulation under its direct control is the reserve requirement which dictates how much money banks must keep in reserves, as compared to its demand deposits. These channels are collectively known as the monetary transmission mechanism. Effective monetary policy complements fiscal policy to support economic stability, dampening the impact of business cycles. The exchange rates between domestic and foreign currencies can be affected by monetary policy.

Financial assistance provided under the RFI is subject to many of the same financing terms that nations would see in other IMF programs, and the funds borrowed are ideally paid back within 39 to 60 months (IMF 2011). The Fed buys and sells government securities, like Treasury bills and bonds, in the open market. By buying back securities, the Fed effectively increases the supply of money circulating—conversely, selling securities lowers the supply.

For example, some savings accounts will allow depositors to write checks, use automatic teller machines, and pay bills over the Internet, which has made it easier to access savings accounts.
